This governance tool is focused on a corporation s decision to put cash into the retirement plan. Ideally, a company would have a formal funding policy, and in fact, many do at a most basic level. The typical funding policy would say something like The company will fund the plan from time to time as required to meet any minimum required funding amounts and, at its discretion, may contribute more than the minimum required funding amount. It is hard to call this statement a policy it basically says that the company will pay at least what it is legally required to do, and may do more, but gives no parameters surrounding this decision. This ambiguous, but typical, funding policy was driven by the actual language contained in the Employee Retirement Income Security Act (ERISA) which rather than clarifies the issues actually makes it more confusing. In the applicable ERISA section 402(b), it states Every employee benefit plan shall (1) provide a procedure for establishing and carrying out a funding policy and method consistent with the objectives of the plan and the requirements of this subchapter. However, ERISA is using the words funding policy here to mean the plan s fiduciary policy on deploying the assets, what is normally called an investment policy. (We will discuss this later when we examine the investment governance tools.) The decision to fund, actually make cash contributions into a plan or not, is truly an employer decision, and not a fiduciary decision. This poor word choice has confused the topic in the minds of many employers and fiduciaries. This confusion has led to the very simplistic funding policies of most employers.

different asset and liability measures for multiple purposes some for budgeting cash contributions, some for expense for accounting statements, some for the trust reporting.

What liability to use The liability measure we recommend you consider is the current market value of accrued benefits. There are two very similar liabilities that approximate this: either the current liability contained in the ERISA valuation report, or the accumulated benefit obligation (ABO) contained in the Financial Accounting Standards Board (FASB) accounting report. The differences between these two measures are beyond the scope of this book, but you should be able to easily capture either of these two measures. What asset value to use As with liabilities, the actuaries may be using several different measures of liability. For funding policy purposes, the only useful measure is the actual market value of assets the spot number without any actuarial smoothing applied. This would be called the market value of assets or fair value of assets. What should the target funding status be Ideally, all plans would be maintained at over 100 percent funded status. That is, assets are greater than the value of the benefits currently accrued today. Table 5.1 describes these calculations. Being at least 100 percent funded achieves several goals:

Prudence. The employer has promised participants a benefit. These benefits are deferred wages to which the participants are legally entitled. The employer should have assets set aside to cover the current value of these promises. If these assets are not set aside, the participant could be exposed to possible cutbacks in benefits if the company goes bankrupt, such as happened with several airline companies in recent years.
